Empowering Philippine MSMEs Through Digital Transformation
The integration of digital technology has become crucial for businesses of all sizes. For Micro, Small, and Medium Enterprises (MSMEs), digitisation and digitalization are especially vital for fostering survival, growth, and long-term competitiveness. While the two processes are closely related, they each offer unique benefits to MSMEs. In the Philippine context, these digital transitions present both significant opportunities and distinct challenges, shaping the future of the country’s MSME sector.
Understanding Enterprise Digitisation and Digitalization
Digitisation refers to the conversion of hard copy or analog information into digital formats (ISO, 2010). This includes scanning paper documents, converting manual records into spreadsheets, or using digital platforms to manage data. Digitisation is often seen as the first step toward digital transformation, where MSMEs move away from traditional, paper-based operations toward more streamlined, digital systems.
Digitalization, on the other hand, involves adopting new methods of communication and collaboration in the workplace. It refers to the use of digital technologies and data, whether converted from analog or originally digital, to generate revenue, enhance operations, and fundamentally transform or replace business processes, rather than merely converting them into digital form (Kraus et al., 2022). Unlike digitisation, which focuses on data conversion, digitalization encompasses the broader use of technologies, such as cloud computing, artificial intelligence, automation, and data analytics to drive efficiency, enhance customer experiences, and open new opportunities for innovation and growth.
In the Philippines, where MSMEs account for 99.5% of all registered businesses, digital transformation has become critical for maintaining competitiveness in an evolving economy. These enterprises are not just the backbone of local communities but the lifeblood of the national economy, providing over 65.1% of total employment and contributing 35.7% to the country’s value-added production. Despite their large domestic presence, MSMEs contribute only 25% of the country’s export revenue, even though they make up 60% of exporters (Philippine Statistics Authority, 2020).
In the greater South East Asia Region, where MSMEs make up 97% of all businesses and employ 67% of the workforce, digital transformation has become essential for sustaining competitiveness. These enterprises contribute an average of 40.5% to each country’s GDP and 19.2% to total exports (Tan, 2022).
However, similar to the Philippines, despite their large domestic presence, MSMEs in other countries in the region contribute less to exports than their potential suggests. This gap underscores the urgent need for MSMEs to boost productivity, diversify their offerings, and enhance their resilience to thrive in the global market. As digital tools and processes such as digitisation and digitalization become more prevalent, they provide MSMEs with the means to bridge this disparity.
Digitalization is identified as a critical factor in enabling MSMEs to boost efficiency, access new markets, and improve financial inclusion. By leveraging digital platforms, MSMEs can streamline their operations, reach a wider customer base, and access alternative financing solutions, such as peer-to-peer lending and crowdfunding, which help address the limitations of traditional credit access (Tan, 2022).
Many MSMEs in the Philippines still face challenges in adopting digital tools, but with the support of the government and strategic partnerships, they are being equipped to thrive in the digital economy. During the MSME Digitalization Agenda and Work Plan Workshop in November 2023, DTI Secretary Fred Pascual emphasized the importance of digital transformation for MSMEs, highlighting how it can enhance their growth and competitiveness. By integrating digital solutions, such as cloud-based platforms and e-commerce tools, MSMEs can streamline operations and better position themselves for global opportunities.
The government continues to prioritize MSME digitalization through initiatives like the upcoming MSME Development Plan 2023-2028. This plan focuses on leveraging science, technology, and innovation to support MSMEs in transitioning to digital platforms.
Importance of Digitisation and Digitalization to MSMEs in the Philippines
- Improved Efficiency and Cost Reduction
For MSMEs, adopting digital tools through digitization and digitalization can lead to significant improvements in efficiency and cost savings (Seseli, et al., 2023; World Bank, 2020). Digitalization enables MSMEs to automate routine tasks, such as payroll, inventory management, and customer service, reducing the need for manual labor and cutting down operational costs.
According to Ming Tan (2022), MSMEs in Southeast Asia have benefited greatly from platform-enabled logistics networks, such as those offered by companies like Logivan in Vietnam and Shipper in Indonesia, which help reduce transport costs and improve supply chain efficiency. By utilizing digital tools, MSMEs can operate more productively with leaner workforces, focusing on higher-value tasks rather than routine operations.
- Access to New Markets
The positive impact of digital marketing on the sustainable growth of SMEs in developing countries has been confirmed, showing that the actual use of digital marketing contributes significantly to their long-term development (Bruce, et al., 2023). By embracing digitalization, MSMEs can expand their reach beyond local markets. Digital platforms, such as e-commerce websites, social media, and digital payment systems, allow businesses to offer their products and services to a broader audience. MSMEs with a strong digital presence can leverage online marketing strategies and tools to target international customers and tap into new revenue streams.
Additionally, the rise of digital payment solutions (e.g. GCash and PayMaya, etc.) has enabled even micro-entrepreneurs to transact safely and efficiently online, significantly reducing the barriers for Philippine MSMEs to participate in the global digital economy.
- Data-Driven Decision Making
One of the significant benefits of digitalization is the ability to make data-driven decisions (Behl, et al., 2022). Through data analytics, MSMEs can gain insights into consumer behavior, sales trends, and operational performance. In the Philippine context, MSMEs can capitalize on tools that provide real-time insights into their business operations. MSMEs can monitor customer engagement, assess market trends, and refine their offerings based on data. They can adopt analytics tools available through e-commerce platforms (such as Shopify, Amazon, or Lazada) or use Google Analytics to track customer behavior, sales performance, and other key metrics. These tools provide valuable insights that can help businesses make data-driven decisions, optimize marketing strategies, improve customer experiences, and ultimately drive growth. Analytics platforms allow businesses to better understand their audience, monitor website traffic, and assess the effectiveness of campaigns, which is crucial for improving operational efficiency and expanding market reach.
Data-driven decision-making also extends to supply chain management, a critical area of improvement for Philippine MSMEs, which are often vulnerable to disruptions due to inefficient logistics and infrastructure challenges. Through digital solutions, MSMEs can better anticipate and respond to supply chain bottlenecks.
Data-driven decision-making is also essential for MSMEs looking to enhance their market reach and operational efficiency through digital platforms. The University of the Philippines Institute for Small-Scale Industries (UP ISSI) offers courses in data analytics and e-commerce, providing MSMEs with the tools needed to adapt to the digital economy. The e-commerce courses equip businesses to establish and manage digital storefronts while data analytics can help MSMEs harness data insights to refine their business strategies, optimize customer engagement, and navigate the competitive online marketplace.
- Increased Agility and Innovation
Digitalization fosters a culture of innovation within MSMEs. Digital tools enable businesses to quickly adapt to changing market conditions, respond to customer needs, and experiment with new business models. MSMEs that prioritize digitalization are more agile and resilient, especially during economic downturns or crises like the COVID-19 pandemic (APEC Business Advisory Council, 2022; Cueto, et al., 2022 Gao, et al., 2023; Shinozaki and Rao, 2021; Varada, 2022; World Bank, 2020; World Bank, 2022). In the Philippines, MSMEs that had adopted digital solutions early on were more likely to survive and thrive during the lockdown periods (Mia, et al., 2024).
- Enhanced Customer Experience
Customer experience has become a critical differentiator for businesses. MSMEs that embrace digitalization can improve customer satisfaction by providing faster, more convenient, and personalized services. MSMEs that use social media platforms, messaging applications, video conferencing, and the like, have found these tools particularly useful in maintaining engagement with clients, providing real-time updates, and improving customer interactions.
Innovative digital marketing strategies are playing a pivotal role in transforming customer experiences. Baddam (2022) highlights the impact of personalization, immersive technologies, and omnichannel integration in driving customer engagement and satisfaction. The study emphasizes the importance of using data analytics and measurement tools to evaluate the effectiveness of digital marketing efforts, showcasing emerging trends that businesses can adopt to stay competitive. The findings underscore that personalization is key to enhancing customer interaction, while immersive technologies help create memorable brand experiences. Additionally, seamless omnichannel integration is essential for delivering cohesive and consistent customer journeys.
This is especially important as Filipino consumers increasingly rely on online platforms for everything from purchasing goods to availing services. By digitising customer support processes, MSMEs can offer nearly 24/7 assistance to their clients.
- Compliance and Risk Management
Digitisation and digitalization can help MSMEs better manage regulatory compliance and reduce risks. For instance, by digitising financial records and adopting accounting digitization tools enhances the efficiency and precision of accounting processes, resulting in reduced costs and higher levels of customer satisfaction. (Seseli, et al., 2023). In the Philippines, where tax compliance can be a major challenge for MSMEs, digital solutions provide a more efficient way to track financial activities and may help in ensuring timely tax filings with the Bureau of Internal Revenue (BIR).
- Barriers to Digitisation and Digitalization for MSMEs in the Philippines
While the benefits of digitisation and digitalization are clear, many MSMEs in the Philippines face challenges in adopting these technologies. The barriers to digitization in the Philippines, as outlined in the “Philippines Digital Economy Report 2020,” include several key challenges. First, the country’s digital infrastructure is underdeveloped, with limited access to high-speed broadband and mobile connectivity, especially in rural areas. The high cost of internet services, coupled with slow speeds, has created a significant digital divide, limiting the participation of many businesses and individuals in the digital economy. In 2018, nearly 40% of the population did not have internet access, and only 10% of adults used the internet for transactions like paying bills. Regulatory and bureaucratic constraints, including the lengthy process of securing permits for infrastructure development, further hinder the expansion of digital infrastructure.
In addition to these structural issues, the adoption of digital payments remains low due to a predominantly cash-based economy. Limited access to financial services, especially in rural areas, and a lack of trust in digital transactions have slowed the uptake of digital payments. Only a small portion of the population owns a bank account or uses mobile banking services, restricting the potential for widespread digital financial inclusion. These barriers, along with challenges in logistics, insufficient competition, and limited digital literacy, make it difficult for the Philippines to fully capitalize on the potential of digital transformation. Additionally, many MSMEs lack the technical expertise required to implement digital solutions effectively. Digital literacy, both among business owners and employees, remains a significant challenge, especially in rural areas where access to technology and training is limited (World Bank, 2022).
Financial constraints, technical expertise, and digital literacy gaps continue to pose significant barriers for many MSMEs, too. The amount needed for digital transformation for MSMEs can range from P30,000 to P500,000, depending on the complexity of the tools and solutions implemented. Small and medium enterprises may spend more on advanced technologies like enterprise resource planning (ERP) systems and customer relationship management (CRM) software.
Despite these challenges, the Philippine government and international organizations have launched initiatives to support MSMEs in their digital transformation journey. For instance, the DTI’s MSME Digitalization Plan envisions creating a robust digital infrastructure that can support MSMEs in adopting digital solutions (DTI, 2024).
Nevertheless, with continued government support through programs like the MSME Digitalization Agenda 2023-2028, the Electronic Invoicing System (EIS), and training initiatives by institutions such as UP ISSI, MSMEs are increasingly empowered to embrace digital tools.
The rollout of the digital national ID system by the Philippine Statistics Authority (PSA) is a significant milestone in the country’s digital transformation efforts, particularly relevant to micro, small, and medium enterprises (MSMEs). The digital ID, accessible through the eGovPH app, allows businesses to streamline their operations by simplifying identity verification for both employees and customers. By reducing the need for physical documentation, MSMEs can now engage in more efficient transactions with government agencies and enhance customer trust with secure, verified identities. This development is especially important for MSMEs as it enables smoother onboarding of employees, faster access to government services, and reduced transaction time, helping them save resources and focus on growth.
Furthermore, the introduction of tools like National ID eVerify and National ID Check by the PSA and DICT enhances security and transparency in business dealings, critical for MSMEs looking to establish credibility and safeguard transactions. These innovations are part of the larger ecosystem of digitalization tools that aim to create a more connected and efficient business environment, fostering inclusivity and enabling MSMEs to compete in the rapidly evolving digital economy (Gonzales, 2024; Philippine Statistics Authority, 2024).
The eGovPH app is not just a repository for the digital ID but also serves as a gateway to various digital government services. Notably, the app includes components that support startup development by providing a platform for micro, small, and medium enterprises (MSMEs). These digitalization efforts are part of a larger vision to create a more resilient and inclusive digital ecosystem in the Philippines. Through these tools, the government aims to streamline business processes, increase financial access for MSMEs, and improve service delivery, contributing to a stronger and more competitive digital economy (Gonzales, 2024; Philippine Statistics Authority).
